Chaos Theory
The purpose of this page is to introduce you to the fundamentals of chaos theory. Chaos, contrary to popular belief, does not involve the absence of patterns. Rather, it is the study of complex nonlinear dynamic systems. Complex implies just that, nonlinear implies recursion and higher mathematical algorithms, and dynamic implies nonconstant and nonperiodic. Complex systems are systems in which a small perturbation in the initial conditions will grow exponentially in time. Chaos theory predicts that complex nonlinear systems are inherently unpredictable - but, at the same time, chaos theory also suggests that often, the way to express such an unpredictable system lies not in exact equations, but in representations of the behavior of a system - in plots of strange attractors or in fractals. Thus, chaos theory, which many think is about unpredictability, is at the same time about predictability in even the most unstable systems. But one of the central concepts of chaos theory is that while it is impossible to exactly predict the state of a system, it is usually a universal rule that it is possible to model the overall behavior of a system. Thus, chaos theory lays emphasis not on the disorder of the system - the inherent unpredictability of a system - but on the order inherent in the system - the universal behavior of similar systems.

In this page, I will introduce the theory of chaos as a way to explain the continuous fluctuations in the stock market. INTRODUCTION TO THE STOCK MARKET: Stocks are pieces of paper which represent ownership in a company. Stockholders receive dividends from their stock. That is, at the end of the year, the corporation may decide to pay out some of its retained earnings in the form of dividends to its stockholders. Stocks are frequently bought and sold, hopefully sold at a higher price than what they were purchased for. Typically, the price of an individual stock can be determined by using the Capital Asset Pricing Model (CAPM). This says that a stock's required rate of return is equal to the risk-free rate of return plus a risk premium which reflects only the risk remaining after diversification. The stock market is where the prices of firms' stocks are set. The most famous are the New York Stock Exchange and the American Stock Exchange. Stock market prices are not constant and in fact undergo violent changes at times. On Oct 19 1987, the Dow Jones average dropped 508 points and the average stock lost 23% of its value on that day.

The pioneering work of Richardson [ ] set the stage for subsequent attempts to analyze quantitatively many questions of strategic military and economic competition between and among nations. Some of his insights came from his work on a classic chaotic system, our weather. He has already anticipated many developments which only were realized decades later, when fast computers became available. Many phenomena that are exhibited by chaotic systems appear to have striking parallels in the interaction of human societies [ ]. The interpretation that chaos always has a high risk of conflict is not always correct. For example in [ ] we discuss how low level bounded chaos can indicate a stabilizing, democratic discussion and interaction. Conditions that lead to an orderly but unbounded arms races can have a much higher risk of war. Established in the chaos theory deals with dynamical systems that, while in principle deterministic , have a high sensitivity to initial conditions, because their governing equations are nonlinear . Examples for such systems are the atmosphere plate tectonics , economies, and population growth.
Description of the theory
A non-linear dynamical system can in general exhibit one or more of the following types of behaviour:
  • forever at rest forever expanding (only for unbounded systems) in periodic motion in quasi-periodic motion in chaotic motion
The type of behaviour may depend on the initial state of the system and the values of its parameters, if any.

hybrid columnist My parents are in love with Vienna. Recently they went back to Austria and fell in love with it; I know they gave serious thought to moving there when Dad retired. What they don't know is the story I heard from a couple of Austrian natives at a dinner party the other night. They were going on and on about how wonderful Austria is, and did I know the name of the little town my parents especially liked…was it this one, that one or the other? I couldn't remember the name, but I mentioned that my parents loved Vienna and would like to live there, only it seemed too expensive. The young Austrians said yes, it was expensive if you wanted more than a tiny apartment, but that it was a wonderful city.
Except for the dogshit.
They had accents of course, and I thought that I must have misunderstood what they said, but they repeated that Vienna was marvelous, except for all the dogshit. You see, they explained, the people are packed into Vienna like sardines, and they all have dogs. The Viennese are apparently huge dog lovers. This would not be a problem, except there is no tradition to clean up after your pet like there is here in large U.S. cities (Americans are so ridiculously clean). So all Winter long all the Viennese take their dogs out to relieve themselves several times a day, never even considering using a pooper-scooper.
Now Vienna gets a lot of snow each year; in fact, once there is snow on the ground, it pretty much stays on the ground until spring, with new layers of powder being added regularly. By the time Spring does roll around, there are countless layers of snow concealing equally countless layers of exquisitely preserved dogshit, that was frozen into a state of suspended animation just moments after birth.

The Story of Chaos Theory
Chaos is defined as an extreme sensitivity to initial conitions, i.e. very simple expreesions can lead to chaotic behaviour. E.g. of Chaos are turbulence, weather, biological population. In fact, it can be found everywhere: in biology, astronomy, chemistry, engineering, medicine, business, etc. The story starts in 1889 with Henri Poincaré (1854-1912). He produced a paper on the Three-body Problem . That was the first of glimpse of Chaos Theory (CT). He used the concept of a Phase Space which is a velocity versus position plot. But plotting the whole phase space is a daunting task, so Poincaré looked at a 'slice' of the phase space. This slice is now called a Poincaré Section. Such a section contains lots of points. And by observing these points, we can detect trends or chaotic behaviour. His 200-page paper was error-ridden and had to be recalled for correction. it is during this second look that he identified a pattern in the Poincaré Section. Some regions became dense with points, while others had none. It soon became clear there is no way to predict the orbit of the bodies far into the future. The resulting 270 pages was published in Acta Mathematica . However, his work was not recognized as an indication of a new Science (or Mathematics) until the 1970s.

    In a scientific context, the word chaos has a slightly different meaning than it does in its general usage as a state of confusion, lacking any order . Chaos, with reference to chaos theory , refers to an apparent lack of order in a system that nevertheless obeys particular laws or rules; this understanding of chaos is synonymous with dynamical instability , a condition discovered by the physicist Henri Poincare in the early 20th century that refers to an inherent lack of predictability in some physical systems. The two main components of chaos theory are the ideas that systems - no matter how complex they may be - rely upon an underlying order, and that very simple or small systems and events can cause very complex behaviors or events. This latter idea is known as sensitive dependence on initial conditions , a circumstance discovered by Edward Lorenz (who is generally credited as the first experimenter in the area of chaos) in the early 1960s.

    Blake LeBaron of Brandeis University, is one of the leading researchers investigating the role of chaos theory in economic systems. He wrote in to expand on the brief reply to this question that we previously posted. Overview: It has been more than 10 years since ideas from deterministic chaos began appearing in the social science literature. This interdisciplinary spread of ideas was accompanied by expectations that many major problems in the social sciences could be easily 'solved' using chaos-inspired techniques. It is probably true that many early expectations for chaos were not fulfilled. Its role has not faded completely away, however. Important ideas and methods have been adapted from the dynamical systems literature. I believe that chaos has had an impact, though in different ways from those predicted at the onset. One of several key ideas in chaos is that simple models can generate very rich (and random-looking) dynamics. Implicit in some early work in the social sciences was a hope that simple chaotic models of social phenomena could be matched up with many of the near-random and difficult-to-explain empirical patterns that are observed. This early goal has proved elusive.
